We are currently running Windows XP with most if not all patches on a Windows
Server 2003 domain (group policy too)

Can I limit the Internet Explorer to just one web site like hotmail and if
so, how.

We need a PC to access hotmail and no other site to ensure that PC does not
get "hogged" by users while we upgrade the older Win 98 SE systems

Best thing you can do about this is using a proxy server that limits
that machine to that website. Don't configure that locally on that
machine. People will try to circumvent that by installing other browsers
and things like that.
